They are usually influenced by two of the most important forces in economics: supply and demand. Supply represents how much of a product or service sellers are willing and able to offer.
Demand describes how much buyers are willing and able to purchase. When these two forces interact, they help establish the market price and the quantity that gets bought and sold.
Understanding how supply and demand determine prices can make everyday economic events easier to explain. It shows why concert tickets sell out, why food prices rise after a poor harvest, and why businesses offer discounts when products remain unsold.
The model is not perfect, and real markets can also be affected by taxes, regulations, competition, and consumer behaviour. Even so, supply and demand provide a useful starting point for understanding how prices work.
What Is Demand?
Demand is the quantity of a product or service that consumers are willing and able to buy at different prices during a particular period.
The phrase “willing and able” is important. You might want to own a luxury car, but that desire does not count as economic demand unless you also have the money and intention to buy it.
According to the law of demand, consumers generally purchase more of a product when its price falls and less when its price rises, assuming other conditions remain unchanged. This relationship is usually shown with a downward-sloping demand curve.
Imagine a cinema ticket costs $20. Some customers may decide that watching the film is not worth the price. When the cinema lowers the ticket to $10, more people may be willing to attend.
What Can Change Demand?
Price changes affect the quantity demanded, but other factors can shift the entire demand curve. These factors include consumer income, preferences, population, expectations, and the prices of related products.

What Is Supply?
Supply is the quantity of a product or service that producers are willing and able to sell at different prices.
In general, a higher selling price encourages businesses to supply more. The possibility of earning greater revenue may persuade existing producers to increase output or encourage new sellers to enter the market.
Suppose strawberries sell for only $1 per box. Some farmers may decide that growing and transporting them is not profitable. At $5 per box, more farmers may be willing to bring strawberries to market.
This positive relationship between price and quantity supplied is known as the law of supply. It is normally represented by an upward-sloping supply curve.
What Can Change Supply?
Supply can shift because of changes in production costs, technology, weather, taxes, subsidies, regulations, and the number of sellers.
A new machine that reduces manufacturing costs may increase supply. Producers can make more items at each price, shifting the supply curve to the right.
However, a natural disaster may damage crops or disrupt transport networks. This reduces the amount available for sale and shifts supply to the left, often placing upward pressure on prices.

The equilibrium is not necessarily permanent. Consumer tastes, production costs, income, technology, and other conditions can change. When they do, the market moves towards a new price and quantity.
What Happens When the Price Is Too High?
When a product’s price is above equilibrium, sellers usually offer more units than consumers want to purchase. This creates a surplus, also known as excess supply.
Suppose stores stock 500 pairs of shoes at $100 each, but customers buy only 300 pairs. The remaining 200 pairs represent a surplus.
Retailers may respond by lowering prices, offering promotions, reducing future orders, or improving the product. As the price falls, more consumers may buy the shoes, while producers become less willing to supply large quantities.
This adjustment can continue until the quantity demanded and quantity supplied are closer to balance. In this way, unsold inventory places downward pressure on market prices.
Seasonal clearance sales provide a familiar example. Shops discount winter clothing near the end of the season because demand is declining and they want to clear excess stock.
What Happens When the Price Is Too Low?
When a product’s price is below equilibrium, consumers want to buy more than producers are willing to sell. This creates a shortage, or excess demand.
Imagine a popular event offers 5,000 tickets at a very low price, while 20,000 people want to attend. There are not enough tickets for every interested buyer.
Shortages place upward pressure on prices. Sellers may increase their prices, while higher potential revenue may encourage additional supply where production can expand.
However, supply cannot always respond quickly. A concert venue cannot easily create thousands of extra seats, and farmers cannot produce a new crop overnight. As a result, prices can rise sharply when demand increases but supply remains fixed in the short term.
How Changes in Demand Affect Prices
An increase in demand generally raises both the equilibrium price and equilibrium quantity when supply remains unchanged.
For example, a celebrity may recommend a particular type of shoe. More consumers suddenly want it, shifting the demand curve to the right. Because the available supply cannot immediately meet the new interest, the price may increase.
A decrease in demand normally has the opposite effect. When a product becomes unfashionable, sellers may have to lower prices and reduce production.
It is important to separate a change in demand from a change in quantity demanded. A price change creates movement along an existing demand curve. A change in income, preferences, population, expectations, or related-product prices shifts the curve itself.
How Changes in Supply Affect Prices
When supply increases while demand remains stable, the equilibrium price generally falls and the quantity sold rises.
Consider solar panels. Improvements in manufacturing technology can reduce production costs and allow companies to produce more panels. Greater supply can make the product more affordable and increase the number purchased.
When supply decreases, prices usually rise and the quantity sold falls. A drought that reduces the supply of coffee beans, for example, may raise costs for roasters, cafés, and consumers.
Supply disruptions can have especially large effects when the product is widely used or difficult to replace. Changes in energy or transport costs can also affect many other prices because businesses rely on fuel and logistics to produce and distribute goods.
Why Price Elasticity Matters
Prices do not affect every product in the same way. Price elasticity measures how strongly buyers or sellers respond to a change in price.
Demand is elastic when a small price increase causes a relatively large drop in purchases. Products with many alternatives, such as restaurant meals or particular clothing brands, often have more elastic demand.
Demand is inelastic when purchasing changes only slightly after a price movement. Essential goods with few immediate substitutes may have less elastic demand, especially in the short term.
Supply also varies in elasticity. A bakery may produce more bread within a day, but housing developers need months or years to complete new homes. The speed at which sellers can expand production influences how strongly prices respond to changing demand.
Why Real-World Prices Are More Complicated
The supply-and-demand model works best as a simplified description of a competitive market. Actual prices may also reflect taxes, subsidies, government regulations, brand reputation, bargaining power, and limited competition.
A company with few competitors may have more freedom to charge prices above the level expected in a highly competitive market. Strong competition, by contrast, can encourage businesses to lower prices, improve quality, and introduce new products.
Governments may also introduce price ceilings or price floors. A price ceiling sets a legal maximum, while a price floor establishes a legal minimum.
When a ceiling is placed below the market equilibrium, demand can exceed supply and create a shortage. When a floor is placed above equilibrium, supply can exceed demand and produce a surplus.
These policies may pursue social goals, but they can also produce unintended consequences. Supply-and-demand analysis helps policymakers examine those possible trade-offs.
