Walk into a grocery store and you will see thousands of prices. A carton of eggs might cost $4, a bag of coffee $12, and a loaf of bread $3. Those prices may look like simple numbers printed on labels, but behind them is an ongoing interaction between buyers and sellers.

What Happens When the Price Is Below Equilibrium?

Now imagine pizza costs only $5 even though the equilibrium price is $10.

Customers love the low price.

Perhaps buyers want 800 pizzas each day. Unfortunately, restaurants may only find it profitable to produce 300 pizzas at that price.

The result is a shortage.

A shortage occurs when quantity demanded exceeds quantity supplied. In competitive markets, shortages usually create upward pressure on prices.

Customers may compete for the limited supply, while sellers realize they can raise prices without losing all their buyers.

What Factors Can Shift Demand?

Demand changes when something other than the product’s own current price changes consumers’ willingness or ability to purchase it.

Consumer tastes can also matter. A viral social-media trend could suddenly increase interest in a particular type of shoe or drink.

Other factors include population growth, expectations about future prices, and the prices of related goods.

Suppose coffee and tea are substitutes for many consumers.

If coffee becomes significantly more expensive, some people may switch to tea. Demand for tea increases, which can change its equilibrium price and quantity.

The important idea is that once the demand curve shifts, the previous equilibrium may no longer balance buyers and sellers.

What Factors Can Shift Supply?

Supply also changes when production conditions change.

Input costs are a major example.

Suppose wheat becomes much more expensive. Bakeries now face higher costs for producing bread.

At each possible selling price, some bakeries may be willing to produce less bread than before. Supply shifts left, typically placing upward pressure on equilibrium price and reducing equilibrium quantity.

Technology can work in the opposite direction.

Better machinery, automation, improved logistics, or more efficient production methods can reduce the cost of producing each unit. Businesses may then supply more goods at every price.

Taxes, subsidies, government regulations, weather conditions, expectations, and the number of sellers can also affect supply.

Because these variables are constantly changing in real economies, the equilibrium price visible today may look very different several months from now.

You do not always need a graph to identify equilibrium.

Consider this simplified market:

Does a Market Always Reach Equilibrium?

The simple supply-and-demand model suggests that competitive pressures push prices toward equilibrium, but real markets are more complicated.

Prices do not always adjust instantly.

Businesses may have contracts, menu costs, inventory constraints, regulations, or limited information. Consumers also need time to change their behavior.

Government policies can affect adjustment as well.

For example, a price ceiling set below the equilibrium price can prevent prices from rising enough to eliminate a shortage. A price floor above equilibrium can prevent prices from falling enough to eliminate a surplus.

Rent control is a common example used when explaining price ceilings, while minimum agricultural prices can illustrate price floors.

Market equilibrium helps explain much more than classroom graphs.

Think about airline tickets.

If thousands of people suddenly want to travel during a holiday period while the number of seats remains relatively fixed, increased demand can push prices higher.

Or consider fresh produce after an unusually productive harvest.

A larger supply entering the market can place downward pressure on prices, especially when the products cannot be stored for very long.

Housing, gasoline, smartphones, restaurant meals, concert tickets, labor markets, and financial markets all involve interactions between buyers and sellers.

Understanding equilibrium helps you see that prices are not simply random numbers.

They often contain information about scarcity, production conditions, consumer preferences, and competition.

Is Market Equilibrium Economically Efficient?

In a standard competitive-market model, equilibrium has an additional advantage: it can maximize the combined gains buyers and sellers receive from market transactions.

Economists describe these gains using consumer surplus and producer surplus.

Consumer surplus represents the difference between what buyers are willing to pay and what they actually pay. Producer surplus represents the difference between the market price producers receive and the minimum amount they would accept.
